I have decided to use an impact wrench..........my question is...when I was trying to remove the nut (making sure the motor didnt move) the flywheel turned with the nut (not easy I still had to use some strength)........can this damage my crank if I continue to do this?

Just use a good impact and it should turn it quick enough it will come off before then engine really has any time to turn over. but if it doesn you could just put it in gear.

so when you have the bike in 1st gear and put the impact on the nut the flywheel turns without the bike moving?

yea weird....it doesnt move much only when a lot of pressure is applied..........kind of like a slipping clutch

Your woodriff (sp) key could be broken in half.... letting the flywheel spin. But that doen't really explain why it is moving with the nut. But something to think about.
